Reading a fund's character from P/B, P/E and ROE
Three ratios expose most of what a fund's name conceals — provided you know how they were aggregated and where averages mislead.
Aggregating ratios to the basket
A fund's P/E is not the simple average of its holdings' P/Es. That method breaks on a single loss-maker and gets dragged upward by one extreme multiple.
The usual approach divides aggregate market cap by aggregate net income — equivalently, a weighted harmonic mean. It answers: if this basket were one company, what would its P/E be? Providers compute it differently, so mixing figures from different sites invites false comparisons.
P/B aggregates the same way, cap over equity. ROE as aggregate income over aggregate equity gives the profitability of the basket as a whole.
Reading character from three numbers
P/B and P/E clearly below market with low ROE means value. Expect banks, insurers, holding companies, materials and energy near the top.
High P/B and P/E with high ROE means growth or quality. Software, chip designers, healthcare and consumer brands lead. What separates those two is durability of earnings: quality screens for high ROE that persists, growth accepts small profits alongside fast revenue.
Low P/B with high ROE is the combination worth a second look — and a rare one, which usually means the market is pricing something specific, like cyclical fear or a governance discount. Until you know what, calling it undervalued is premature.
High P/B and P/E with low ROE is a position held up by expectations alone. If results lag those expectations, the multiple gives way first.
What the numbers cannot answer
The main limit is that averages hide distributions. A moderate headline figure can be extremes cancelling out, and only top weights and sector mix reveal the cancellation.
Second, multiples carry no direction. Cheap stays cheap and expensive gets more expensive for years at a time. Valuation locates you; it does not time you.
Third, they mean nothing without a comparison set. Whether 18x is high or low depends on the market, the sector and the index's own history.
Finally, none of this applies to leveraged, inverse or derivative-based products, which hold futures and swaps rather than shares.
The order to check
Start with the top ten holdings and their combined weight. That one screen describes character better than any summary ratio.
Then read the sector mix. The gap between the theme in the name and the industries actually inside is wider than most people expect.
Then place P/B, P/E and ROE beside funds of the same type. Relative position, not absolute level.
Last, check the overlap against funds you already own. However good the ratios look, buying more of what you already hold adds no diversification.
An average hides the distribution
A fund's P/E is the weighted sum of its holdings' values. One average cannot tell you what is happening inside.
A P/E of 20 appears when every holding sits near 20, and also when half sit at 10 and half at 40. Two very different funds, identical figure on screen.
Loss-making companies distort it further. Negative earnings usually break the ratio and get excluded, so the printed average becomes 'the average of the profitable ones' and reads healthier than reality.
Reading the three together
Low P/B with low ROE usually means it is cheap for a reason: capital is not earning, so the market prices it under book.
Low P/B with high ROE is the combination worth a second look — though check whether that ROE comes from heavy leverage or a one-off gain.
High on both means the market has recognised the profitability and priced it. Not 'expensive' as such, but the price assumes that profitability persists. Break the assumption and the adjustment is sharp.
From ratios down to holdings
Ratios point at where to look; they are not the conclusion. When an average looks odd, go down to the holdings and find which names produce it.
Usually a handful of large positions carry the average. If the top ten are 70% of the fund, their ratios are the fund's ratios — the rest move the decimals.
So there is an order: narrow with ratios, confirm in the holdings, then check overlap with what you own. Buying on ratios alone is not far from buying on the name.
