Why you shouldn't hold leveraged ETFs for long — the math of decay
A leveraged ETF tracks 2x the index's daily move — not 2x the index. That one word quietly erodes long-term returns.
The word 'daily' is everything
A leveraged ETF's factsheet always says 'daily'. A 2x ETF targets +2% when the index is +1% for the day, and -2% when it's -1% — but only for a single day is the 2x exact.
Beyond one day, the fund rebalances every day to reset its 2x exposure (buy more as it rises, sell as it falls). Compounded over several days, the result diverges sharply from '2x the index's move'.
Volatility decay, in numbers
Say the index goes 100 → +10% → 110 → -9.09% → back to 100. After two days the index is exactly flat: 0%.
Now the 2x ETF: day one +20% to 120, day two -18.18% to 120 × 0.8182 ≈ 98.2. The index is flat but the 2x ETF is down about -1.8%. The choppier the path, the larger the loss.
That's 'volatility decay'. Even when direction is right, a bumpy path bleeds a leveraged product.
Break-even is asymmetric
After a loss, the gain needed to recover is always larger: -20% needs +25%, -50% needs +100%, -80% needs +400%.
Because leveraged ETFs amplify drawdowns 2–3x, they fall into this asymmetry much faster. One big hit is arithmetically very hard to undo.
So when are they for?
By design, leveraged/inverse ETFs are short-term directional tools (a day to a few days). Use them for short windows of strong conviction, with a stop-loss discipline.
'I believe in the long-term uptrend, so I'll hold 2x for months' can go differently than expected because of decay. The longer the hold and the higher the volatility, the worse it gets.
Choppier paths cost more
The size of the decay is set by volatility, not direction. An index oscillating ±1% back to flat costs a 2x product far less than one oscillating ±5% back to flat. Same destination, rougher road, bigger leak.
The mechanism is simple: holding the multiple means buying more after up days and selling after down days. Buy high, sell low, every day. In a sustained trend that helps; in chop it is pure cost.
Hence 'right direction, still behind'. An index up 5% over a month can leave a 2x product up 6% rather than 10%. Nothing is broken — that is the design.
Inverse carries an extra headwind
Inverse is not simply the mirror image. Equity indices have trended upward over long horizons, so time itself works against a short position, and decay stacks on top of that.
Even −1x is exposed. A single multiple sounds like no daily reset, but keeping the opposite exposure requires resetting every day, so sideways markets still cost you.
If you use inverse as a hedge, set a horizon. Buying it because you feel uneasy and holding indefinitely accumulates cost with nothing to show.
If you use them anyway
Start with what the product holds. Multiple products build exposure from futures and swaps, so an empty holdings list is not missing data — there are no shares.
Then find the 1x reference. Knowing which index and at what multiple is what makes today's move explainable. The leverage map lines up −2x through +2x for each index in one row.
Finally, the break-even. −50% needs +100% back; −58% needs +138%. Enter your average cost in the calculator and the screen states where you actually stand.
